Attached image becomes text

I am new to Windows Live Mail.
I use Windows Vista Ultimate.
My mail format is set to HTML.
I have two questions.

First, when I attach an image, say a .jpg, the receiver sees it as an
immense meaningless text file rather than as an image. How can I send an
image in Windows Live Mail as an image, rather than as a text file?

Second, in Outlook, we used to be able simply to insert a picture into the
body of the text of an E-mail, rather than as an attachment. However, I
cannot locate a command that produces this effect in WLM; rather, I get the
same result as above, an immense meaningless text file. No "picture" option
appears under the "insert" dropdown menu. How can I insert a picture into
the mail and have it appear as a picture with the text?

What happens if you send yourself a picture?

When I click "Insert," I see only "File as attachment."

At [Tools >] Options > Send > HTML settings, have you selected "Send
pictures with messages"?

Even with that setting, there still should be Insert, Image.
Even text messages have a greyed out Insert, Image.

Tools, Accounts, Mail, Properties, Advanced. Make sure that Break Apart
messages is NOT checked.

Before you try to insert the image, click in the body of the message
where you want to the image to be, then click Insert. IF the cursor is
in the header, only File Attachment will be enabled.

It appears that you may be trying to create a message in plain text format.
To create a photo email, Click on New and select Photo Email. You can also
select Format from the tool bar and select Rich Text. You should then be
able to add photos.
