Q1) I'm not sure how or if you can remove Favorites at that location.
Q2) You can just create a new folder, then change the folder icon to be one of those. Those folder icons are located in the C:\Windows\System32\imageres.dll file.

For user folders you can use OPTION TWO below (same in Vista) to change the icons for them, but you cannot change the Desktop and Contacts folder icon though.
